It is located at the Construction Site. Just keep climbing and you'll find it. Finding Mr. Potato Head's eye is necessary for you to get the Disc Launcher (which you'll need to beat the Jackhammer Boss).
Beating Bosses.
Wind-Up Robot: While he is winding up, shoot him with a charged laser.
The Jackhammer: Use the Disc Launcher you get from Mr. Potato Head when you return his missing eye.
